The 3G can update to 4.2.1. Apple has stopped providing software updates for the 3G since 4.2.1.

go back into itunes & app store settings, tap on your id and it gives you the option to sign out, then sign in with another Apple id.

I could do that, however when I select the icloud button (or whatever the heck it is) I am asked to enter the apple id and password. So if you are suppose to create another one for icloud you'd think it would give you the option at this point which would be logical.

You won't see this until you update to iOS 5. You'll have to update using iTunes by going to the Summary tab of your sync settings and clicking on Check for Update (you will probably be prompted that there is an update available when you connect your phone and open iTunes).

Since an iPhone 3G cannot be updated past iOS 4.2.1...the end of the line for that model iPhone...you can't do what you want, so there's nothing to be fearful of.

If the jailbreak was to unlock the iPhone you will need to call AppleCare, give them the model and serial number of your iPhone and find out which cell carrier it is locked with. Then contact the cell carrier and see what their official unlock process is and if you qualify.

By "me" do you mean a MobileMe account? If so, then you can't as MobileMe is going to be terminated at the end of June. What you should look at is an iCloud account.
