i would like to know how to do this as everyone else can and i cant seem to......... could someone help as soon as possible. thanks

Not strictly true. Depends on what you're playing.
If you rent or purchase in itunes, it has to fully download to iTunes to be viewed on AppleTV under Computers>iTune Library>Rentals or Movies.
On AppleTV2 the device calculates the average internet speed, then works out how long it will take to download enough of the movie so that itr can start playing with enough time for the rest to download while the Apple TV plays the movie.
If you use AppleTv for other things the downloaded/buffered portion generally gets wiped and you have to start from scratch.

You can move the movie between devices as many times as you wish during the rental period, but the movie can only exist on one device at a time.

You should certainly be able to add content by reference to itunes from such a disk (even before the update) - so long as itunes knows the location of the file (set Preferences not to copy to local library when adding the media) it will stream it to AppleTV if the disk is available.
I hope you're right, but I'd be surprised if current Extremes can be upgarded to provide a full Home Sharing service - marvellous if they can but I'd be surprised as i've long said we need an Apple media server either based on TC or AE to do this kind of thing.

Did you look for the movie in the Videos App? Movies do not play in iTunes on the iPad - they play in the Videos App.

If it's a first-gen Apple TV (white box), content is stored locally, on its internal HD. You sync it with iTunes just like an iPod or iPhone, and the files go where the unit goes.
If it's an ATV 2 (black box), content is streamed over the network from any connected computers' iTunes libraries. In that case, it shouldn't matter where in the house it is, as long as it and the target iTunes library are on the same network and set up for Home Sharing.
As for connecting it to your HDTV or Home Theater, either should work fine, though I believe the HDMI only outputs video, in which case you'll also want to use the Optical output for the audio as well.

I had exact same problem and I have found a way to get round out!!!! Easy!
So the reason it doesn't allow it to play is for security to stop piracy etc.
Plug in the cable and VGA and aux cable and get everything set up so you are looking at the home screen.
1) select Videos
2) selected the film you want to watch
3) click the little play button
4) it will then come up with the message saying it can't play protected films blah blah blah
5) WITHOUT clicking ok double tap the home button to bring up the multitasking bar and swipe left to reveal the control panel
6) hold fast forward for a second or two and the movie with continue to play!
Stay in the multi tasking bar with the control panel, The message will stay there but don't worry. Kick back and enjoy your iPad movie on the big screen:)

2. Click the "X" button that now appears on the selected movie
