You have to delete the corrupt back-up so iTunes can at least back-up the current data on the iPhone and then restore it. Search these forums, there a several good posts on how to delete the corrupt back-up.

I am trying to update my Iphone software from 4.2.1 to the latest version.
I have tried restoring itunes, and also the update however the same message pops up at the end of installation.

How can I solve this as it is driving me crazy and is slowly breaking my phone.

If your phone was EVER hacked to unlock it, when you updated the hack was removed and it's now re-locked to its original carrier and will work only with a SIM card from that carrier..
