I have an iPhone 3GS and want to use it as an iPod it worked fine until I did an update, now it will not register. What do I do if I do not have the sim card?

You do not need that particular SIM card, but you do need a micro-SIM card in it to process the unlock in iTunes.
You can use any micro-SIM though - beg or borrow one for the few minutes you'll need it to restore the phone as new in iTunes and process the unlock. Once it is unlocked and activated, you no longer need the micro-SIM in it to use it effectively as an iPod Touch. The unlock and activation processes do nothing to the SIM itself - it just needs to be present for those processes to complete.

Thanks for your prompt response, however I have first seen it now. I have placed an active SIM card in the iPhone turned it off and on. It now says SIM locked, please write access code. The problem is I don't remember the password. When I connect it to iTunes it tell me that I have to write the password before it can be used with iTunes...... Do you have any good ideas? Your iPhone was hacked to unlock it. Now that you have updated it has cleared that hack and is locked with the original cell provider. Call AppleCare and give them the model and serial number and they can tell you the cell provider it is locked with. Then contact that cell provider and see what their unlock policy is and if you qualify.

Just turning off Cloud will not prevent him from turning it back on.
Rignt now, if he uses the App store, iTunes thinks it's talking to me.

First, turn off iMessage, FaceTime & delete the iCloud account, while your sim is still in the phone. Then: Settings>General>Reset>Erase All Content & Settings. Give it to your grandson & he gat then set it up as he wants.
Important your turn iMessage & FaceTime off to disassociate the phone from your Apple ID. Apple "claims" to have fixed this with iOS 6.0, but until I can absolutely confirm such, I still recommend you turn all of that stuff off first.

Are you using a Mac? It sounds like you are using his computer to sync to. If this is the case, then it will sync to all of his stuff unless a new user is created with your personal stuff on it.
When you want to sync your iPhone to that computer, switch to your user first, and then everything will sync with your stuff. If he wants to hook up his iPhone to sync it, then he needs to switch back to his own username first.
