I never set up security questions with my account and now it keeps asking for answers. When I try to reset these questions it tells me I need a rescue address. How do I set up a rescue email address on an existing account?!

You cannot and need to ask Apple to reset your security questions; ways of contacting them include clicking here and picking a method for your country, phoning AppleCare and asking for the Account Security team, and filling out and submitting this form.
They wouldn't be security questions if they could be bypassed without Apple verifying your identity.

You need to answer your security questions to add a rescue address, if you don't know these.
If you don't know these you should contact AppleCare who will initially try to assist you with a reset email or if unsuccessful will pass you to the security team to reset your security questions for you.
If you are in a region that doesn't have international telephone support try contacting Apple through iTunes Store Support.

also my ipod is a Nano 5th Generation....so when the account security person asks for ipod serial number..its completely useless because the serial codes only work for Ipod Touch and Iphones.

Start here, and reset your security questions, you will receive an email to your rescue address, use the link in the email and reset your security questions.
If that doesn't help or you don't have a rescue address, you might try contacting Apple through iTunes Store Support

If you do then log into your account on http://appleid.apple.com, select the Password And Security section of your account's page, answer the two questions that show and you can then add a rescue email address : http://support.apple.com/kb/HT5620

Note that the rescue email address is not on the "Name, ID and Email Address" page -- you need to click on "Password and Security" on the left side. Even after you do that, it may or may not be available.
