Is there a setting on either the iPod or the stereo that I need to change in order to fix this?

The phono input is for a phonograph. The iPod does headphne output is not that same as a phongraph output. Does th stero have an AUX input? That should be compatible.

My daughter had an update for itunes which she did. She said that there was also an update for ipod but it had told her it failed. However, now when she connects USB cord it tells her she must restore. Is she going to lose everything on the device.

Apple does not have a "trade in" program for iPods, other than the recycling program that gives you a 10% discount on a new iPod (at an Apple Retail Store).

There are some third-party (non-Apple) companies that provide compensation for old iPods. You can also sell them yourself on eBay.

When you drag a movie from the Media Browser to the Time lIne in GarageBand, you will see a pop-up "Extracting Audio".
The Movie and the audio file will appear in separate tracks. You can copy the audio region from the sound track to a different track to keep it safe and then hide the Movie track.

What are you talking about? You can't "renew" an iPod. You also cannot trade it in to Apple. Apple will recycle it for you and give you a 10% discount on the purchase price of a new one.
