IPod won't restore. It's in recovery mode?

This is my first post here, after searching for literally hours. I decided to register an account here and ask for help. Which I hopefully get
Anyways, my 160gig iPod Classic has been acting funny. Usually, I use Winamp to transfer songs to my iPod, but a few days ago I had to transfer a compilation to my iPod (Winamp isn't very good at doing this from what I've found), so I transferred it to iTunes. Which worked fine. Then iTunes started to analyze for gapless playback, and a few albums through I closed out of it. This left some of my album covers missing. I re-synced the albums in Winamp.
Then, a day or so later, I notice the albums near the top of the artist list alphabetically would play out of order inside my iPod, Winamp, and even iTunes. For example, Alice Cooper would play when I'd select an Alice in Chains album. Bob Dylan would play when I'd select BB King. It was playing the artist above it.
So, I tried to restore my iPod in iTunes. It said my iPod was in recovery mode and I had to store it, so I attempted to do that and then after that, it said that it couldn't be restored because it contains files that are already in use by another application. So, then I tried to format it with the default settings in Windows Explorer and the problem is still the same.
I've searched these forums and others for solutions. I've tried...
- Restarting my computer.
- Reinstalling iTunes.
- Wiping iTunes' prefs completely (I deleted the app data folders for it)
- Changing the drive letter to X.
I see that turning off disk access comes up a lot in the forums, but I can't find anything to turn it off. I recall that being in the summary page of my iPod on the bottom, but it's not longer there.
My iPod is recognized by my computer and iTunes. Though, the data doesn't come up for it (IE: It's says Capacity: N/A and it just says "iPod"). My iPod will also boot up normally, there's no data on it and I can't transfer anything to it via iTunes or Winamp as far as I know. I've ran Network Connectivity, Device Connectivity, and Device sync tests. And it said I failed to secure a link to the iTunes store and "no iPod found", even though Windows recognizes it and iTunes (kinda) recognizes it.
My iPod is running software version 2.0.4 and iTunes is 9.2.1.5
I think I covered everything. I tried to be as detailed as possible, I really hope you guys can help me out.

Troubleshooting
As with all clickwheel iPods, you can reset this iPod by first toggling the hold switch on and off and then simultaneously pressing the select (center) and menu buttons for approximately 5-10 seconds. This is a common fix should your iPod behave unexpectedly or lock up. Once reset, the iPod should display an Apple logo for a few seconds before showing the main menu. This procedure is similar to rebooting a computer and damages none of your music or data.

    It also gave me an "unknown error (9)" when I tried to plug it back in and restore it after restarting the computer.
    I have done all I know to do to try to fix this issue. It is 1 am, and I've been trying to fix this problem for over 2 hrs. It doesn't seem fixable from everything I've done.
    The computer has been restarted, the iTunes is the most recent version out (matter of fact I downloaded it while trying to figure the problem out, I think it's the 10.1 version), and the software on the iPod is current and up to date. I have tried it on a different computer and it says the same thing. I have tried my best to get it worked out, and I don't konw what else to do.
    I'm writing to ask some questions and get some help. First off why did the iPod suddenly do this? Are there any precautions to take to prevent if from happening again? And finally and most importantly right now, how can I restore and fix it? My sister is lost without her iPod!

    Thanks everyone for trying to help! I'm sorry for all of those of you that are having issues, or have had issues. Technology is a wonderful thing WHEN it works.
    We ended up taking it to the Apple Store, they said it was unfixable. However told us if we had a guarantee it may be under that. Since the iPods were got at Best Buy with a 2 yr. guarantee, the guarantee was still in use, so we checked with them on it. They said it WAS fixable, so we sent it off. Ended up being that they weren't able to fix it, and they replaced it with a new one. The new one doesn't have the apple logo on the back, but it says it's a iPod touch, and is suppose to be the same kind my sister already had. I'm currently restoring it, so we'll see how it goes.
    Itunes support was NO help. They are lowsy when it comes to support! I do appreciate everyone's help and advice on this. To those of you still having problems I wish you the best!

    The only thing that's open is my itunes, so i don't see how anything on my iPod can be in use by another application.
    It also does this when I try to eject it, so I end up having to just unplug it instead of ejecting it, which I know is not good.
    And if it matters, sometimes I plug in my iPod and it doesn't register on either the iPod or in iTunes that my iPod is plugged in, so sometimes I have to re-plug it in. And my iPod these days will continue to say that it's syncing even though iTunes will say it's finished.
    Please help me!

    Go to your computer's System Tray and try ejecting.  If you can't eject, there is an application that is trying to access your iPod.
    Go to http://technet.microsoft.com/en-us/sysinternals/bb896653.aspx and download ProcessExplorer.
    Go to http://support.microsoft.com/kb/555665 and follow the instructions under Resolution.
    Note that this is a good, general process any time you can't access any file.
    In my case an update to RealPlayer installed a program called RecordingManager that was accessing my iPod.

    Try disabling the computer's antivirus and firewall.
    - Next try the manual install method of:
    iDevice Troubleshooting 101 :: iPhone, iPad, iPod touch
    Place the iPod in recovery mode after the firmware download is complete and then restore using the instructions in the article. Sometimes recovery mode timeouts and returns to disabled before the firmware download is complete.
    - Then try on another computer

Also, using an older or modified .ipsw file can cause this issue. Try moving the current .ipsw file, or try restoring in a new user to ensure that iTunes downloads a new .ipsw.

    If you restore from iCloud backup the apps will be automatically downloaded. If you restore from iTunes backup the apps and music have to be in the iTunes library since synced media like apps and music are not included in the backup of the iOS device that iTunes makes.

    It sounds as if your Windows computer is not detecting the iPad in iTunes. Let's see if we can get that fixed up.

    From the iPod's Main Menu choose Videos -> Settings and make sure TV Out is set to Off.
    Otherwise, try a hard reset as well.  To do this, press and hold both the Select (Center) and Menu buttons together long enough for the Apple logo to appear.

    Recovery Mode
    1. Disconnect the USB cable from the device, but leave the other end of the cable connected to your computer's USB port.
    2. Turn off the device: Press and hold the Sleep/Wake button for a few seconds until the red slider appears, then slide the slider. Wait for the device to turn off.
    3.While pressing and holding the Home button, reconnect the USB cable to the device. The device should turn on.
    4. Continue holding the Home button until you see the "Connect to iTunes" screen. When this screen appears, release the Home button. iTunes should alert you that it has detected a device in recovery mode. Click OK, and then click Restore to restore the device.
    Note: Data will be lost. You may have to repeat the above many times.
