I had that same problem, I used a gift card (all of it), and when I tried to use the AppStore it wouldn't let me, I tried calling apple support and iTunes support, but they did not help. The way I resolved my problem is I went to the grocery store and bought a visa debit gift card, with $1.00 balance on it and put that info on my billing settings when they asked me to update it or change it or whatever, and it worked perfectly, that may be the ONLY way for your problem to be resolved, and it's a confirmed answer, since I have done it myself, if you don't do that, you will never be able to download free apps, receive and download gifted apps, or even UPDATE an app, it ***** I know, I went through exactly what you did, and if you do what I did, you'll be able to use the AppStore again!     I recently changed my apple ID to a new email and I changed passwords. Although I changed my apple ID on my iCloud, my Apple ID account, and my Itunes Account, my ipod still displayed my old apple ID and wont accept my new password when I try to download something. It keeps saying "incorrect password or apple ID". I've double checked every account that is related to my Ipod. I don't know what to do?     Do you have a 2G iPod. Those can only go to iOS 4.2.1.
    A 1G can only go to 3.1.3

    Is the address on your iTunes account exactly the same (format and spacing etc) as on your credit card bill ? If it's not then that might be the reason that you are getting the security code error : http://support.apple.com/kb/TS1646 ? If it is then you could try what it says at the bottom of that page :
    If the issue persists, contact your credit card company and verify that they and any company they use to process credit card authorizations have the correct information on file.

    To download and install an app the iPod needs storage available equal to about three times the file download size.
    If you sync from your iTunes library less storage available is required.

    You probably have a past due balance in the iTunes store. If so, you'll have to enter a new payment type, or use an iTunes gift card to resolve the outstanding balance before you can proceed to download free apps, or install app updates.

    This message should only appear if the specific app was purchased with a different Apple ID than the one you are currently signed in with. Have you or someone else ever EVER downloaded an app to your phone under a different Apple ID?
