Possibly something is blocking Apple through iTunes from approving your iPhone Restore. Sometimes this is due to your computer Hosts File redirecting your request away from Apple. Seach your computer for Hosts, open this file with Word Processor program. If there is any reference to gs.apple.com this is the problem. This name and the number with it needs to be removed.

Apple, as I said, does not repair your iPhone. All hardware service issues are handled by replacing the unit. So they can't handle the home-button issue without also addressing the issue of the cracked screen, for which they'll almost certainly charge you. But you can make an appointment at an Apple Store or call Apple tech support and plead your case.

Check for hardware issues
Try to restore your iOS device two more times while connected with a cable, computer, and network you know are good. Also, confirm your security software and settings are allowing communication between your device and update servers. If you still see the alert when you update or restore, contact Apple support.
Common errors: 1, 10-47, 1002, 1011, 1012, 1014, 1000-1020.

If you are using a Windows computer, remove all USB devices and spare cables other than your keyboard, mouse, and the device, restart the computer, and try to restore. I am trying to restore my iphone3g but I can only get to item 8 and then it stops and says ( could not be restored unknown error occured)

In particular the section titled Check your security software -
Related errors: 2, 4, 6, 9, 1611, 9006. Sometimes security software can stop your device from communicating with either the Apple update server or with your device.
Check your security software and settings to make sure that they aren't blocking a connection to the Apple servers.
