I got my ipod touch for Christmas and today the screen cracked. What should I do to get it replaced? What is the safest, most cost-effective way to go about this?

Probably not, since user-caused damage isn't covered by the warranty. But you can take the iPhone to an Apple Store and see if there's anything they can do for you. A phone company store will not service your iPhone at all, to the best of my knowledge.

Where did you get a five year warranty? The Apple standard warranty is 1 year and the extended AppleCare warranty is 2 years total. Neither cover a broken screen but will cover the headphones if they were not abused. Same for charger if it was purchased from Apple since a charger does not come with the iPod.

What gen and GB is it? Replacements start at 99 for 8GB 4th Gen, Accidental damage is not covered under hardware warranty, thats not a hardware defect.

Photos should be saved on computer like any other digital camera.
You can restore the backup for your dad as well as for yourself while swapping phones.

$99 is the carrier's fully subsidized or discounted price which requires signing a new two year contract with the carrier. Apple's out of warranty or not covered under the warranty "repair" price which pays for an exchange at a significantly reduced price off the full retail sales price has no effect on the existing contract nor requires signing a new contract with the carrier.

It means you should take it to the Genius Bar. You will no doubt need to buy an out of warranty replacement.

It would appear the someting in your pocket broke the screen. A broken screen is not covered by warranty. However, sometimes if you make an appontment at the Genius Bar of an Apple store, the Genius will replace the iPod at no cost. If you have the pay.
